England supporters were cheering early when their side took the lead through Wayne Rooney's fourth-minute penalty.
Iceland equalised within a minute as the English defence failed to deal with a trademark long throw into the penalty area, leaving Ragnar Sigurdsson to score from close range.
Iceland scored the winning goal in the 18th minute when Kolbeinn Sigthorsson's shot tricked through the hands of England goalkeeper Joe hart and into the goal.
Iceland's joint-coach Heimir Hallgrimsson said the win came more easily than expected as a lacklustre England failed to put the tournament debutants under any serious pressure.
"I didn't think the English put us under so much pressure," Hallgrimsson said.
"We were talking about putting on a central defender, but we thought we didn't need to do that because we put the pressure higher up the pitch."
The win seemed to take Iceland player, Ari Freyr Skulason, by surprise.
Icelandic commentator Gudmundur Benediktsson, who shot to online fame with his high-pitched and euphoric call of Iceland's win over Austria, was once again revelling in his country's football success.
